Key amendments: clause (ca) on frauds reported by auditors (from 29 May 2015); a new sub-section (1), the web-address clause (a), revised clause (p), two provisos to sub-section (3) and the abridged report power in sub-section (3A) (from 31 July 2018); and civil penalties in place of fine and imprisonment in sub-section (8) (from 21 December 2020).

Key takeaways

1

Approve, then sign

The Board approves the financial statements, which are then signed by the authorised chairperson, or by two directors (one the managing director, if any) together with the CEO, CFO and company secretary where appointed; an OPC needs one director.

2

Board’s report contents

Sub-section (3) lists the mandatory matters, from the annual-return web address and Board meetings to CSR policy, risk management and related-party contracts.

3

Penalty

Default attracts a penalty of three lakh rupees on the company and fifty thousand rupees on every officer in default.

Approval and signing of financial statements

The financial statement, including any consolidated financial statement, must be approved by the Board before it is signed on the Board’s behalf for submission to the auditor. Signatories are the chairperson, where authorised by the Board, or two directors of whom one is the managing director, if any; and the Chief Executive Officer, Chief Financial Officer and company secretary, wherever appointed. A One Person Company needs the signature of only one director.

The auditors’ report must be attached to every financial statement.

What the Board’s report must include

The Board’s report attached to statements laid in general meeting must include: (a) the web address, if any, where the annual return under section 92(3) is placed; (b) the number of Board meetings; (c) the Directors’ Responsibility Statement; (ca) details of frauds reported by auditors under section 143(12) other than those reportable to the Central Government; (d) a statement on independent directors’ declarations under section 149(6); (e) for companies covered by section 178(1), the policy on directors’ appointment and remuneration; and (f) the Board’s explanations or comments on every qualification, reservation, adverse remark or disclaimer by the auditor and by the company secretary in practice in the secretarial audit report.

It must also cover (g) loans, guarantees or investments under section 186; (h) related-party contracts or arrangements under section 188(1) in the prescribed form; (i) the state of affairs; (j) amounts proposed for reserves; (k) recommended dividend; (l) material post-year-end changes and commitments; (m) conservation of energy, technology absorption and foreign exchange earnings and outgo as prescribed; (n) risk management policy; (o) the CSR policy and initiatives; (p) for listed and prescribed public companies, the manner of formal annual evaluation of the Board, its committees and individual directors; and (q) other prescribed matters.

Cross-referencing, abridged reports and OPCs

Disclosures already included in the financial statements may be referred to instead of repeated. If the policies under clause (e) or (o) are on the company’s website, the report may give their salient features and changes with the web address of the complete policy.

The Central Government may prescribe an abridged Board’s report for One Person Companies and small companies. For an OPC, the Board’s report means a report with the Board’s explanations or comments on every qualification, reservation, adverse remark or disclaimer by the auditor.

Directors’ Responsibility Statement

The statement must confirm that applicable accounting standards were followed with explanation of material departures; accounting policies were selected and applied consistently with reasonable and prudent judgements and estimates; proper and sufficient care was taken for adequate accounting records to safeguard assets and prevent and detect fraud; the accounts were prepared on a going-concern basis; and proper systems ensure compliance with applicable laws.

For a listed company, it must also confirm that internal financial controls were laid down and are adequate and operating effectively. The Explanation defines internal financial controls by reference to policies and procedures for orderly and efficient conduct of business, safeguarding assets, preventing and detecting frauds and errors, accurate and complete records and timely reliable financial information.

Signing, circulation and penalty

The Board’s report and its annexures are signed by the chairperson if authorised by the Board; otherwise by at least two directors, one of whom is a managing director, or by the sole director where there is one. A signed copy of every financial statement must be issued, circulated or published with the notes, the auditor’s report and the Board’s report.

If a company is in default in complying with section 134, the company is liable to a penalty of three lakh rupees and every officer in default to a penalty of fifty thousand rupees.

Practical preparation

Hold the Board meeting approving the statements before signature; confirm signatories under sub-section (1); attach the auditors’ report; tick every clause of sub-section (3), including (ca); draft the Directors’ Responsibility Statement (with internal financial controls for listed companies); use website cross-references where permitted; sign the Board’s report under sub-section (6); circulate signed statements with all three accompanying documents.

Practical checklist

Do

  • Prepare a clause-by-clause compliance table for section 134(3) before the Board meeting.
  • Respond specifically to every auditor and secretarial-audit qualification, reservation, adverse remark or disclaimer.
  • Keep the annual return on the website, if any, at the address disclosed under clause (a).

Avoid

  • Do not send unapproved financial statements to the auditor for report.
  • Do not omit frauds reported by auditors to the audit committee or Board from the Board’s report.
  • Do not circulate financial statements without the notes, auditor’s report and Board’s report.

Illustrative example

Hypothetical: auditor reports a small fraud to the audit committee

During the audit, the auditor reports a fraud below the prescribed threshold to the audit committee, not to the Central Government.

  1. Identify

Recognise that clause (ca) covers frauds reported under section 143(12) other than those reportable to the Central Government.

  2. Disclose

Include the details in the Board’s report in the prescribed manner.

  3. Sign

Have the Board’s report signed under section 134(6) and circulated with the signed financial statements.

Outcome

  • The Board’s report complies with section 134(3)(ca) and the second proviso to section 143(12).
